Quantitative Easing

OVERVIEW

Quantitative easing (QE) is a central bank tool for loosening monetary policy after conventional rate cuts have run out of room. Instead of adjusting the overnight fed funds rate, the central bank creates reserves electronically and uses them to buy Treasuries, mortgage-backed securities, or other bonds directly from the market.

That buying pressure pushes bond prices up and yields down across the curve, lowers borrowing costs for mortgages and corporate debt, and pumps cash into the banking system that dealers and institutions redeploy into other assets — a mechanism widely cited as the fuel behind post-2008 and post-2020 equity bull runs.

Note

QE and interest-rate policy are separate levers. A central bank can run quantitative tightening (QT) on the balance sheet while simultaneously cutting rates, or vice versa. Do not conflate balance-sheet direction with the rate-cut/hike cycle.


HOW QE IS MEASURED AND EXECUTED

QE programs are sized and tracked through the central bank's balance sheet. The Federal Reserve publishes this weekly as the H.4.1 release.

Mechanics

  1. The Fed's open market desk buys bonds from primary dealers.
  2. Dealers' reserve accounts at the Fed are credited — new money created, not reallocated existing money.
  3. The scale is announced as a monthly purchase pace and a total balance sheet target.

Example announcement format:

"$120 billion per month: $80B Treasuries, $40B MBS"

Quantitative tightening (QT) — the opposite operation — lets bonds roll off the balance sheet at maturity without reinvestment, or sells them outright, draining reserves from the system.

Tip

The S&P 500 roughly tripled off its March 2020 low over the QE4 period, and the 10-year Treasury yield spent most of 2020–2021 under 1.5%. When the Fed pivoted to QT in June 2022, the fed funds rate simultaneously rose to a 5.25–5.50% peak.

Use QE data in your Tapeboard workflow to assess macro liquidity conditions alongside price action.

Monitoring balance sheet trajectory

  • Navigate to the Macro panel and select Fed Balance Sheet (H.4.1).
  • Set the chart overlay to display the S&P 500 or 10-year yield to visualize historical correlations.
  • Use the QE/QT pace indicator to track the current monthly run-rate of asset purchases or rolloffs.

Integrating QE signals into a trade process

  1. Identify whether the Fed is in an expanding (QE) or contracting (QT) balance-sheet phase.
  2. Cross-reference with the current fed funds rate trajectory — these are independent signals.
  3. Apply the liquidity regime to position sizing in rate-sensitive sectors.
  4. Flag upcoming Fed balance-sheet guidance dates as volatility events in the Calendar module.

Tip

Expanding balance sheets historically coincide with compressed volatility and rising equity valuations. QT periods coincide with tighter financial conditions and higher realized volatility. Use VIX alongside balance-sheet direction for a combined liquidity-volatility read.


LIMITATIONS AND MISCONCEPTIONS

Common Misconception Reality
"QE is printing money" QE swaps one financial asset (a bond) for another (a reserve balance). Reserve creation does not automatically produce retail inflation — the 2010–2015 QE era ran alongside sub-2% CPI.
"QE guarantees stock market gains" QE lowers discount rates and boosts liquidity but does not override earnings deterioration or valuation resets. The 2022 bear market occurred despite years of prior QE.
"QE and rate cuts are the same thing" They are separate policy levers. The Fed can cut rates while running QT, or hold rates steady while conducting QE.
"QT always causes market crashes" QT tightens financial conditions but the magnitude of impact depends on pace, starting valuations, and earnings trajectory.

Note

Always evaluate QE/QT signals in conjunction with earnings data, credit spreads, and fed funds rate direction. No single liquidity indicator is sufficient on its own.
