Fibonacci Retracement

OVERVIEW

Fibonacci retracement is a charting tool that identifies potential support and resistance zones by applying ratios derived from the Fibonacci sequence to a defined price swing. Anchor the tool at a swing low and swing high (or reversed for downtrends) and horizontal levels are drawn automatically at the key ratios.

The underlying thesis is that markets retrace in proportions that mirror the golden ratio — a ratio that appears throughout natural geometry and, by extension, crowd behavior.

Note

Fibonacci levels are most reliable in trending markets with clear swing points. In choppy, range-bound conditions they lose coherence and should be deprioritized.

HOW FIBONACCI LEVELS ARE CALCULATED

Ratios derive from the mathematical properties of the Fibonacci sequence (1, 1, 2, 3, 5, 8, 13…) and the golden ratio φ ≈ 1.618.

Level Derivation
23.6% 1 / φ³
38.2% 1 − (1 / φ)
50.0% Dow Theory addition — no Fibonacci basis
61.8% 1 / φ (the "golden ratio" retracement)
78.6% √(1 / φ)

Retracement price formula:

Retracement Price = High − (Swing Range × Ratio)

Extension price formula:

Extension Price = High + (Swing Range × Extension Ratio)

WORKED EXAMPLE

SPY rallies from a swing low of $480 to a swing high of $565. Swing range = $85.

Level Calculation Price
23.6% $565 − ($85 × 0.236) $544.94
38.2% $565 − ($85 × 0.382) $532.53
50.0% $565 − ($85 × 0.500) $522.50
61.8% $565 − ($85 × 0.618) $512.47
78.6% $565 − ($85 × 0.786) $498.19

Tip

If SPY pulls back from $565 and finds buyers near $512–$513 with a bullish RSI divergence, the 61.8% level becomes a high-confluence long entry. A stop below $510 targeting a return to the prior high produces a favorable risk/reward ratio.

HOW TO USE

Fibonacci retracement is designed for use in trending markets where swing points are clearly defined. Common workflows include:

  • Setting limit orders at pullback zones rather than chasing momentum entries
  • Using the 38.2% level to catch shallower retracements in strong trends
  • Using the 61.8% level as the primary target in moderate pullbacks
  • Building confluence by combining Fibonacci levels with:
    • Volume profile nodes
    • Prior support and resistance zones
    • MACD crossovers
    • RSI divergence signals

Note

Confluence — multiple independent systems agreeing on the same zone — makes a Fibonacci signal significantly more robust than the level alone.

LIMITATIONS AND MISCONCEPTIONS

Misconception Reality
Fibonacci levels predict reversals They identify zones of interest, not guaranteed turning points
The 50% level is mathematically derived It has no Fibonacci basis and is included by convention only
A level that held proves the tool works With five or more lines on a chart, price is always near a level — outcomes can be rationalized after the fact
Fibonacci works in all markets In thinly covered or fast-moving asset classes where limit orders get skipped, the levels become meaningless

Note

Fibonacci levels work partly because they are self-fulfilling. Sufficient institutional and retail order flow concentrates at these levels, generating activity. Remove that participation and the levels lose their edge.
