Special Situation¶
A special situation is an investment opportunity created by a specific corporate event — such as a merger, spin-off, tender offer, liquidation, or bankruptcy reorganization — that generates a measurable gap between a security's current market price and its expected payout. The defining feature is a catalyst: a dated, public event that forces the market to reprice the security toward its intrinsic value. Special situations investing is a subset of event-driven investing and differs from traditional value investing because the thesis depends on a specific outcome rather than a broad recovery in earnings or sentiment.
HOW IT WORKS¶
A trader identifies a special situation by screening for announced corporate events and quantifying the spread between the current price and the expected payout. The spread calculation varies by event type: in merger arbitrage, it equals the offer price minus the current market price divided by the current market price; in a liquidation, it equals the estimated net proceeds per share after liabilities and wind-down costs. Beyond the spread, the trader must estimate the probability of deal completion, the timeline to close, and the downside if the event fails — deal risk is the primary variable in every special situation. A trade with a positive gross spread can still carry a negative expected value if the failure scenario is severe enough relative to its probability.
