Efficient Frontier¶
OVERVIEW¶
The efficient frontier is a core concept in modern portfolio theory (MPT) representing the set of optimal portfolios that deliver the highest expected return for a given level of risk. Tapeboard surfaces efficient frontier analysis directly in the market terminal to support allocation decisions and risk-adjusted portfolio construction.
Note
Portfolios plotted below the efficient frontier are suboptimal — they accept excess risk without sufficient return. Portfolios above the frontier are mathematically unachievable with the selected asset universe.
The frontier is rendered on a two-axis plot:
| Axis | Variable |
|---|---|
| X-axis | Standard deviation (volatility) |
| Y-axis | Expected return |
HOW IT IS CALCULATED¶
Tapeboard computes the efficient frontier by running constrained mean-variance optimizations across thousands of portfolio weight combinations.
Key inputs required for each asset:
- Expected return
- Standard deviation (volatility)
- Covariance with every other asset in the universe
Two-asset expected return formula:
$$E(R_p) = w_A E(R_A) + w_B E(R_B)$$
Two-asset portfolio variance formula:
$$\sigma_p^2 = w_A^2 \sigma_A^2 + w_B^2 \sigma_B^2 + 2 w_A w_B \text{Cov}(A,B)$$
The algorithm iterates over target return levels and solves for the minimum variance portfolio at each level. The upper edge of the resulting hyperbola defines the efficient frontier.
WORKED EXAMPLE¶
The following example uses two common ETFs to illustrate frontier construction.
| Asset | Expected Return | Standard Deviation |
|---|---|---|
| SPY (S&P 500) | 10% | 15% |
| TLT (20+ Year Treasury) | 5% | 10% |
Correlation between SPY and TLT: -0.3
| Allocation | Expected Return | Standard Deviation | Efficient? |
|---|---|---|---|
| 60% SPY / 40% TLT | 8.0% | 9.2% | ✅ Yes |
| 80% SPY / 20% TLT | 9.0% | 12.5% | ❌ Dominated |
Tip
The 60/40 portfolio dominates the 80/20 portfolio on a risk-adjusted basis — it achieves a comparable return with significantly lower volatility. Mapping all weight combinations reveals the precise allocation that maximises return at any given volatility target.
HOW TO USE¶
Tapeboard integrates efficient frontier visualisation into the portfolio analysis panel. Use it to:
- Evaluate new assets — add a ticker and recalculate the frontier to see whether it shifts the curve upward (higher return) or leftward (lower risk)
- Balance portfolio exposures — pair high-beta growth positions with defensive dividend stocks or bonds to eliminate uncompensated risk
- Locate the tangency portfolio — identify the portfolio on the frontier that maximises the Sharpe ratio
- Set allocation targets — use the frontier output as input for capital allocation rules across accounts or strategies
Note
Recalculate the frontier whenever a new asset class is added or a significant regime change occurs. The frontier is not static — it shifts continuously as prices, volatilities, and correlations update.
LIMITATIONS¶
| Limitation | Description |
|---|---|
| Historical data dependency | Returns, variances, and covariances are estimated from past data and may not reflect future conditions |
| Correlation convergence | During market crises, asset correlations trend toward 1.0, eliminating diversification benefits |
| Normality assumption | MPT assumes normally distributed returns; fat tails and negative skewness are not captured |
| Excludes real-world frictions | Taxes, transaction costs, and liquidity constraints are not modelled |
| Dynamic inputs | The frontier shifts continuously and must be recalculated as market conditions change |
Note
The efficient frontier is a planning tool, not a guarantee of outcomes. Use it alongside stress testing and drawdown analysis for a complete risk picture.
